Trading in shares of stock is a very popular, and can be a very lucative, form of investing, but like all investing it carries with it a degree of risk. If you don't know what you're doing you can blow your capital very quickly, so if you're thinking of getting into Stock Trading you should take some time to get an understanding of how the Stock Market works before you take the plunge. The Stock Market is a place for companies to raise capital to finance such things as developing new products, research and company expansion into new markets. To raise this finance they offer a batch of shares in the company to the public. Owning one or more shares of a company's stock makes you a shareholder, this means that you share in the ownership of the company which entitles you to a portion of the company's profits based on the number of shares you hold in the company.
There are two main types of company share stock:
- Common - These represent the majority of shares and represent
ownership in the company and entitle the shareholder to a portion of the
company profits or dividends. With this type of stock, shareholders can
vote (one vote per share) to elect members to the company's Board of Directors.
Over the long haul these common stocks yield higher returns than many
other types of investment.
- Preferred - Although this type of share denotes a degree of ownership in a company, it doesn't usually entitle the shareholder to voting rights. Share of profits usually comes in the form of a guaranteed fixed dividend.
The majority of share stocks are traded on Stock Exchanges where Traders (buyers and sellers) meet to decide on a price, and the majority of Stock Exchanges are physical locations such as the New York, London, Tokyo Stock Exchanges. Others such as the Nasdaq are virtual exchanges (also called over-the-counter (OTC) exchanges) which are networks of computers on which the trading is done electronically.
When you want to trade in stocks you have two main choices:
- Through a Full-Service Broker: These are brokers who offer financial
planning and advice on selecting your investments. In general this is
the most expensive way to buy stocks. But if you're new to stock trading,
this can be a very beneficial way to get your investing underway until
you have enough know-how to confidence to select and manage your investments
on your own.
- Through a Discount Broker: These brokers don't offer financial advice, they work with investors who make their own investment decisions. The main benefit here is that their trading commissions are low.
The engine that drives stock prices is supply and demand. Supply equals sellers willing to sell a particular stock at a particular price, whilst demand equals buyers willing to buy that stock for that price in the market, when these factors coincide the price is set. But market prices do fluctuate, for instance when a stock is in short supply and demand is high, prices will go up and when supply of a stock is high but demand is low the price will go down. These price movements are basically an indication of what traders feel a company is worth.
Investing in the stock market can be fun, exciting and yes, even a little scary, but arming yourself with some basic knowledge about the market and learning some trading strategies and techniques will help you take those first important steps toward building your personal wealth...
